Economic Indicators could help."},"content":{"rendered":"<p><span style=\"font-weight: 400;\">What are Economic Indicators?<\/span><\/p>\n<p><span style=\"font-weight: 400;\">A basket of factors that help forecast how an economy will perform in the future.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Economic forecasting is used by\u00a0<\/span><\/p>\n<ul>\n<li style=\"list-style-type: none;\">\n<ul>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Businesses to plan investments and operations and estimate performance<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Investors to adjust portfolio allocations and expected returns<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Govt and regulators to make policies for the public, businesses, and investors<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Consumers to plan and adjust consumption<\/span><\/li>\n<\/ul>\n<\/li>\n<\/ul>\n<p><span style=\"font-weight: 400;\">Economic forecasting may be done using some statistical and quantitative models. These models require vast amounts of data, tools, and knowledge to make complex calculations.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">A simpler alternative is using economic indicators to forecast economic performance.<\/span><\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter wp-image-16656 size-medium\" src=\"https:\/\/zerodha.com\/varsity\/wp-content\/uploads\/2023\/11\/Economic-Indicators-232x300.png\" alt=\"\" width=\"232\" height=\"300\" srcset=\"https:\/\/zerodha.com\/varsity\/wp-content\/uploads\/2023\/11\/Economic-Indicators-232x300.png 232w, https:\/\/zerodha.com\/varsity\/wp-content\/uploads\/2023\/11\/Economic-Indicators.png 512w\" sizes=\"auto, (max-width: 232px) 100vw, 232px\" \/><\/p>\n<p><span style=\"font-weight: 400;\">GDP growth, interest rates, inflation, employment levels, level of industrial production, farm output, consumption levels, and fuel prices, among several others, give a perspective on how the economy has performed, is performing, and is likely to perform.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">You could also use some second-order derivative indicators such as indirect tax collections, electricity consumption, and aviation traffic.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Indicators that depict\u00a0<\/span><\/p>\n<ul>\n<li style=\"list-style-type: none;\">\n<ul>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">past performance are lagging indicators.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">the current economic state are called coincident indicators.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">the future economic direction are called leading indicators<\/span><\/li>\n<\/ul>\n<\/li>\n<\/ul>\n<p><span style=\"font-weight: 400;\">Depending on your use case, you could build your own set of leading indicators to forecast economic performance.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Let\u2019s say, as an investor, you fix a set of the following 10 indicators. I have created this list arbitrarily. You may create your own set.\u00a0<\/span><\/p>\n<ol>\n<li style=\"list-style-type: none;\">\n<ol>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">GDP growth<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Inflation<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Interest rates<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Crude prices<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Monsoon levels<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Farm output<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Direct tax collections<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Internet connectivity<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Aviation travel<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Forex rates<\/span><\/li>\n<\/ol>\n<\/li>\n<\/ol>\n<p><span style=\"font-weight: 400;\">This set could be your diffusion index. This index could suggest a<\/span><\/p>\n<ul>\n<li style=\"list-style-type: none;\">\n<ul>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Positive sentiment, if 7 or more indicators are pointing upwards<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Neutral sentiment, if 4 to 6 indicators are upward pointing\u00a0<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Possible economic stress, if 7 or more indicators are pointing downwards<\/span><\/li>\n<\/ul>\n<\/li>\n<\/ul>\n<p><span style=\"font-weight: 400;\">You can get most of this data on government websites and easy Google searches.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">The simplicity of this model makes it easy to use. But it is also a limitation. These indicators could suggest a good likelihood of a future direction, but it cannot be guaranteed.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Also, economic indicators are prone to have a \u201clook ahead bias\u201d.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Picture this: historically, a strong GDP growth is associated with strong equity returns. Therefore, based on the current expected GDP growth number, you make your investment decisions.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">But were these GDP numbers available to the decision-makers then? It is possible that the past decisions were based on different GDP estimates. The data you see today may be revised later, and your convictions may not hold.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">The key takeaway is that economic indicators may be used to make quick decisions, but some room for error must be accounted for.<\/span><\/p>\n","protected":false},"excerpt":{"rendered":"<p>What are Economic Indicators?
